Displacement Cost

« Back to Glossary Index

Displacement Cost is the estimated financial value of the business a hotel gives up when it accepts a reservation or group booking instead of an alternative opportunity. In revenue management, it is often considered when evaluating whether lower-rated business may displace higher-value demand.

How It Works

When a hotel considers accepting a group booking, it evaluates the revenue and contribution expected from the group against the business that might otherwise occupy the same rooms.

The analysis should account for realistic demand forecasts, the likelihood of selling the rooms to alternative guests, differences in room rates, distribution costs, and other relevant revenues and expenses.

Displacement Cost is closely related to Displacement Analysis, which is the broader process of comparing competing business opportunities.

Practical Example

A group requests 30 room nights at CAD 170 per night. The hotel forecasts that these same room nights could potentially be sold to individual guests at CAD 220 per night.

Group Room Revenue = 30 × CAD 170 = CAD 5,100

Potential Individual Room Revenue = 30 × CAD 220 = CAD 6,600

Potential Difference in Room Revenue = CAD 6,600 − CAD 5,100 = CAD 1,500

The CAD 1,500 represents the potential room revenue difference if all 30 room nights could otherwise be sold at the higher rate. It is not necessarily the actual displacement cost, because the hotel must consider whether that alternative demand would materialize and compare the contribution and other relevant costs of each option.

How to Interpret Displacement Cost

Displacement Cost helps revenue managers evaluate the potential financial trade-off associated with accepting a booking.

A lower-rate group should not automatically be rejected. If alternative demand is uncertain, accepting the group may provide more reliable revenue than leaving rooms unsold.

The decision should be based on realistic forecasts and the expected financial contribution of the available alternatives, rather than room rate alone.
